The implementation of initial margin rules ramps-up gradually at each new phase. Phase 6 will impact a large number of institutions, which will have to comply within a short timeframe. According to ISDA in February 2022, over 5,400 new collateral relationships would have to be in place. And unlike variation margin, which is a concept well-established for most firms, initial margin is quite new, especially for institutional investors.

Purchasing Power and the Initial Margin

In addition, initial margin also helps to limit the amount of leverage that investors can use. Leverage refers to the use of borrowed funds to increase the potential return of an investment. By requiring investors to deposit a certain percentage of the total value of their positions, regulators limit the amount of leverage that can be used, which helps to reduce the risk of market instability and systemic risk. In futures trading, if the account falls below the specified maintenance margin level, then the broker sends the trader a margin call.

If an account drops below these limits (creating a “margin deficiency”), a customer is required to either deposit additional collateral or liquidate positions in the account. Importantly, brokers, at their discretion, may liquidate an account at any time to eliminate a margin deficiency. Investors must be keenly aware of both initial and maintenance margin levels when participating in margin trading.

Calculating Initial Margin

Investors have two types of margin calls to contend with – federal calls and house calls. The federal call refers to the initial margin requirement, named so because that’s the level set by Reg T. If the initial margin level is broken, the investor will receive a ‘fed call’. A house call comes from the broker and occurs an account drops below the maintenance margin level. The Pattern Day Trading Rule Explained

All instruments (even the physically settled forex forward and forex swap transactions that are exempted from initial margin requirements) count for the purpose of calculating the AANA. In contrast, the maintenance margin is the amount of equity that must be kept in the margin account going forward. That means an investor must maintain enough cash or collateral value in the account to cover 25% of the securities owned.

Regulation T sets the minimum amount at 25 percent, but many brokerage firms will require a higher rate. Continuing with the same example used for the initial margin, imagine the maintenance margin is 30 percent. The value of the margin account is the same as the value of the 1,000 shares. The investor’s equity will always be $3,500 less than the value of the shares since the investor must pay back that money.
